Stumble It!I'm going to quit whining about the prices and just tell you what some options are. I personally stayed at the Salvation Army Guesthouse, and yes, I too was initially put off by its name...but not to worry.
This place is the cheapest out there, if you don't opt for breakfast and bring your own sleeping bag. It also boasts an unbeatable location, in the heart of downtown, but the immediate neighborhood is not too noisy. With your own sleeping bag, it's 2000 kr a night, in a dormitory room. It's 4 beds to a room, and some rooms are bigger than others. There's one tiny kitchen for the whole hostel, but surprisingly, it wasn't a problem at all. The staff is super friendly. It is probably the most popular option for budget accommodation.
There is a good hostelling network set up around Iceland, and the Tourist Office will have a booklet listing their locations. There is pretty much a hostel for every destination you'd be interested in traveling to.
In Reykjavik, there is another good cheap option, the Reykjavik City Hostel. Like Salvation Army, there are both private and dormitory rooms. This option, while arguably more aesthetic and perhaps comfortable, is also further away. The hostel is located in the "Laugardalur" green area, around 15 minutes by bus from the city center. Thus, should you choose to stay here, add another 500kr per day (at least) for the bus fares, if you were wanting to get into the city. To walk into the city takes roughly 45 minutes.
If you want privacy, and more upscale, check out Guesthouse Ana. A bubbly older woman runs this guesthouse, and ask her for a room in the basement (don't worry, it's very nice down there, no cobwebs or slamming cellar doors), which she rents out at a discount during the summer months. Remember, if you want to stay in a hostel you'll save money all round Iceland by bringing your own sleeping bag!
